SEC NEWS DIGEST Issue 2005-128 July 6, 2005 COMMISSION ANNOUNCEMENTS DAVID KORNBLAU TO LEAVE THE COMMISSION The Commission announced today that David L. Kornblau, Chief Litigation Counsel of the Division of Enforcement, will leave the Commission in August. He will become Head of Regulatory Affairs for Merrill Lynch in New York in September. Kornblau joined the enforcement division as a trial attorney in 1995 and has served as chief litigation counsel since 2000. At Merrill Lynch, he will oversee the company's response to inquiries by securities regulators and law enforcement authorities worldwide. Linda Chatman Thomsen, the Director of the Enforcement Division, said, “Throughout his tenure here, David has demonstrated over and over again his commitment to excellence, integrity and fairness. He has fought hard and tirelessly for investors. He has been a great litigator, a great leader and a great public servant. We will miss him.” “Serving the Commission for the past ten years has been the most satisfying professional experience that anyone could ever want,” Kornblau said. “Enforcement priorities sometimes changed—from insider trading to internet fraud to accounting scandals to mutual fund abuses. But one thing remained, and remains, constant: the extraordinary work of my colleagues, who labor tirelessly to protect investors and make the U.S. capital markets the envy of the world.” As chief litigation counsel, Kornblau led the enforcement division’s nationwide litigation program during a period of numerous corporate scandals and heightened enforcement activity, including cases against Enron, WorldCom, Arthur Andersen, Wall Street research analysts, KPMG, Ernst & Young, and mutual funds. Despite the increasing complexity of the Commission’s enforcement actions, trial attorneys under his supervision maintained the Commission’s strong litigation success record. Kornblau expanded the Washington trial unit by over 50 percent and created a 7-person collections unit, which has improved the tracking, collection, and distribution of SEC monetary recoveries. He also handled special assignments in cases against Halliburton Company, Hollinger International, HealthSouth Corporation, and Martha Stewart. As a Commission trial attorney from 1995 to 2000, Kornblau litigated and tried numerous enforcement actions in federal district court and before SEC Administrative Law Judges. His cases involved all Commission program areas, including financial fraud, insider trading, hedge funds, market manipulation, municipal securities, broker misconduct, registration violations, and offering fraud. He also served as a special assistant U.S. attorney in a criminal securities fraud prosecution in Memphis, which resulted in six guilty pleas, a 7-week jury trial, and a 29-year sentence for the primary culprit, career con man David Namer. From 1987 to 1995, Kornblau was with the New York law firm Paul, Weiss, Rifkind, Wharton & Garrison, where he handled a broad commercial and pro bono litigation docket, including working on the civil and criminal defense of Michael Milken. Kornblau graduated cum laude in physics from Princeton University in 1983. He received his law degree cum laude from Harvard Law School in 1986, and served as a member of the board of editors of the Harvard Law Review. Following law school, he clerked for Judge Charles M. Merrill on the U.S. Court of Appeals for the Ninth Circuit in San Francisco. (Press Rel. 2005-100) ENFORCEMENT PROCEEDINGS SEC INSTITUTES ADMINISTRATIVE PROCEEDINGS AGAINST PHILIP LEHMAN On July 5, the Commission issued an Order Instituting Administrative Proceedings Pursuant to Section 15(b) of the Securities Exchange Act of 1934 (Exchange Act) and Section 203(f) of the Investment Advisers Act against Philip A. Lehman, a resident of Englewood, Ohio. The Order alleges that, from about April 1999 to at least August 2000, Lehman raised $10 million from 26 investors for a fraudulent prime bank-type scheme involving investment contracts in Ashar Endeavor I, LLC (Ashar) and its successor, Oberland Endeavor I, LLC (Oberland). According to the Order, Lehman falsely represented to the investors that Ashar and Oberland would enter into a “reserved funds transaction” or similar transaction that could earn returns as high as 200 percent in as little as 60 days with no risk of loss. While none of the investors lost any of their principal, the Order alleges that Lehman knew or was reckless in not knowing that the transactions he described to investors did not exist. The Order alleges that Lehman willfully violated Section 17(a) of the Securities Act of 1933, Section 10(b) of the Exchange Act and Rule 10b-5 thereunder. A hearing will be scheduled before an administrative law judge to determine whether the allegations contained in the Order are true, to provide Lehman an opportunity to dispute these allegations, and to determine what, if any, remedial action is appropriate against Lehman and whether he should be ordered to pay a civil penalty. The Commission directed that an administrative law judge shall issue an initial decision in this matter within 300 days from the date of service of the Order. (Rels. 34-51971; IA-2401; File No. 3-11972) COMMISSION SUSTAINS NASD DISCIPLINARY ACTION AGAINST ROBERT PRAGER AND JAMES ALEXANDER The Commission has sustained NASD disciplinary action against Robert J. Prager and James Alexander. NASD found that Prager, a trader with Saperston Financial, Inc., a former NASD member firm, aided and abetted a manipulative scheme to raise artificially the volume and price of H&R Enterprises, Inc. common stock, in violation of NASD Conduct Rule 2110. In addition, NASD found that Alexander, the president and chief compliance officer of J. Alexander Securities, Inc., a registered broker-dealer and NASD member firm, violated NASD Conduct Rules 3010 and 2110 in connection with his supervision of Jerome E. Rosen, an Alexander Securities trader who participated in the H&R manipulation. NASD barred Prager from association with any member in any capacity. Alexander was fined $200,000, suspended for two years, and required to requalify as a principal. In sustaining NASD's findings of violations, the Commission rejected Prager's principal argument that he was a "victim" of the manipulative scheme. The Commission found that Prager was extremely reckless in the face of red flags that should have alerted him to the manipulation. The Commission found that Alexander ignored numerous red flags of Rosen's potential misconduct, failed properly to supervise Rosen, and failed to establish, maintain, and enforce adequate written supervisory procedures. Based on Prager's and Alexander's misconduct, the Commission concluded that the sanctions assessed against them were not excessive, oppressive, or unduly burdensome on competition. (Rel. 34-51974; File No. 3-11627) SEC ORDERS MINNEAPOLIS INVESTOR RELATIONS FIRM BLUEFIRE AND RELATED PARTIES TO CEASE AND DESIST FROM FAILING TO DISCLOSE PAYMENTS FOR RESEARCH REPORTS; BLUEFIRE PRINCIPAL ORDERED TO PAY $50,000 PENALTY On July 6, the Commission instituted and simultaneously settled administrative proceedings against Minneapolis-based investor relations and consulting firm CorCom Companies, Inc. (dba BlueFire Partners, Inc.), BlueFire Partners subsidiary BlueFire Research, Inc., and the firms’ former CEO, William P. Bartkowski. The Commission’s Order finds the following: BlueFire Research provided research coverage on public companies that were clients of BlueFire Partners. BlueFire Partners’ clients paid BlueFire Partners for the research coverage, and Bartkowski signed client service agreements that expressly provided that the clients would pay for research coverage. BlueFire Research reports did not disclose, as required by the federal securities laws, that the featured companies had paid for the research, and also failed to disclose the amount of the past or prospective consideration BlueFire Partners received for the research reports. As a result of their conduct, the Order finds, BlueFire Research violated Section 17(b) of the Securities Act of 1933, BlueFire Partners caused the violations, and Bartkowski willfully aided and abetted and caused the violations. Section 17(b) of the Securities Act makes it unlawful to publish any communication that describes a security for consideration received, directly or indirectly, from an issuer (or underwriter or dealer), without fully disclosing the receipt and amount of the past or prospective consideration. The Order directs the respondents to cease and desist from committing or causing any violations and any future violations of Section 17(b) of the Securities Act and further directs Bartkowski to pay a civil money penalty of $50,000. The respondents consented to the issuance of the Order without admitting or denying the findings therein. (Rels. 33-8584; IA-2402; File No. 3-11973) SEC FILES EMERGENCY ACTION TO HALT FRAUDULENT “HIGH YIELD” INVESTMENT SCHEME AND FREEZE ASSETS FOR INVESTORS The Commission announced today that on July 1, 2005, it filed an emergency civil action in the U.S. District Court for the Northern District of Texas, alleging an ongoing investment fraud in which at least $13.8 million has been raised from 70 investors. The Commission’s complaint alleges that the scheme was orchestrated by Stanley A. Leitner (Leitner), of Argyle Texas, and Bradley C. Stark (Stark), of Riverside California, a felon who engaged in the scheme while on federal probation for possessing counterfeit government securities. Also named in the Commission’s action are Megafund Corporation (Megafund) a Texas company controlled by Leitner, and Sardaukar Holdings, IBC. (Sardaukar), a British Virgin Island company controlled by Stark. United States District Judge Sam A. Lindsay has entered a temporary restraining order and asset freeze against the defendants, appointed a receiver to preserve assets, ordered the repatriation of all funds in offshore accounts, and directed Leitner and Stark to immediately surrender their passports. The Commission’s complaint alleges that, from June 2004 through the present, the defendants engaged in a scheme to defraud investors with promises of 120 percent annual investment returns and safety of investment principal. It is further alleged that the defendants targeted Christian ministries and other non-profit organizations with claims that a portion of the profits generated would benefit charitable causes. According to the complaint, the defendants represented that investor funds would be placed in an “account at a major U.S. Brokerage firm” where an unnamed “Trader” would engage in “arbitrage” transactions involving, among other things, “Treasury bills” and “certificates of deposits.” In truth, the Complaint alleges that Megafund and Leitner transferred nearly $11 million of investor funds to a Netherlands Antilles bank account in the name of an undisclosed entity, CIG Ltd. (CIG), and subsequently, Sardaukar and Stark received at least $9.5 million of these funds. It is further alleged that the defendants used investor funds for personal purposes and for other purposes that were not disclosed to investors, including $1 million used by Leitner to finance the production of a movie. Stark is alleged to have squandered investor funds on among other things, the purchase of luxury automobiles, and to have transferred over $1 million to his wife, Pamela C. Stark, who along with CIG, is named in the Complaint as a relief defendant and whose assets were also frozen by the Court. The complaint charges the defendants with violations of Sections 5(a), 5(c) and 17(a) of the Securities Act of 1933, Section 10(b) of the Securities Exchange Act of 1934 and Rule 10b-5 thereunder. In addition to the emergency relief listed above, the complaint seeks preliminary and permanent injunctive relief, an accounting, disgorgement of profits, and the imposition of civil penalties against the defendants and disgorgement of all funds received by the two relief defendants. Texas, Dallas Division)] (LR-19292) DOUGLAS MURPHY AND DAVID KAY RECEIVE PRISON SENTENCES FOR VIOLATING FOREIGN CORRUPT PRACTICES ACT On June 29, 2005, the Honorable David H. Hittner, U.S. District Court Judge for the Southern District of Texas, sentenced Douglas Murphy and David Kay, two former officers of American Rice, Inc., to prison for violating the Foreign Corrupt Practices Act. Murphy, a resident of Texas, was sentenced to 63 months in prison followed by three years of supervised release. Kay, also a resident of Texas, was sentenced to 37 months in prison followed by two years of supervised release. The defendants were released on bond pending appeal. Previously, on Oct. 6, 2004, a federal jury in Houston, Texas, found Murphy and Kay guilty of authorizing over $500,000 in bribes to Haitian customs officials during 1998 and 1999 to illegally reduce American Rice’s import taxes in violation of the Foreign Corrupt Practices Act. The jury also found defendant Murphy guilty of obstruction of justice in connection with a parallel civil investigation of the bribery payments by the Securities and Exchange Commission. Murphy was American Rice’s president at the time of the violations. Kay was an American Rice vice president of operations and reported to Murphy. This criminal action, brought by the Department of Justice, arose out of a joint investigation with the Securities and Exchange Commission. The Commission filed a civil action against Murphy and Kay in the Southern District of Texas. The Commission’s complaint alleges, among other things, that Murphy and Kay violated the civil provisions of the Foreign Corrupt Practices Act.
