SEC NEWS DIGEST Issue 2005-82 April 29, 2005 COMMISSION ANNOUNCEMENTS FEE RATE ADVISORY #1 FOR FISCAL YEAR 2006 The Investor and Capital Markets Fee Relief Act requires that the Commission make annual adjustments to the rates for fees paid under Section 6(b) of the Securities Act of 1933 and Sections 13(e), 14(g), and 31 of the Securities Exchange Act of 1934. Effective Oct. 1, 2005, or 5 days after the date on which the Commission receives its fiscal year 2006 regular appropriation, whichever date comes later, the Section 6(b) fee rate applicable to the registration of securities, the Section 13(e) fee rate applicable to the repurchase of securities, and the Section 14(g) fee rates applicable to proxy solicitations and statements in corporate control transactions will decrease to $107.00 per million from the current rate of $117.70 per million. In addition, effective Oct. 1, 2005, or 30 days after the date on which the Commission receives its fiscal year 2006 regular appropriation, whichever date comes later, the Section 31 fee rate applicable to securities transactions on the exchanges and certain over-the-counter markets will decrease to $30.70 per million from the current rate of $41.80 per million. As required by the statute, the Commission consulted with both the Congressional Budget Office and the Office of Management and Budget regarding the annual adjustment. (Press Rel. 2005-69) ENFORCEMENT PROCEEDINGS COMMISSION SUSTAINS IMPOSITION OF LETTER OF CAUTION ON NICHOLAS AVELLO FOR VIOLATION OF RECORDKEEPING AND REPORTING RULES The Commission has sustained NASD's Aug. 11, 2004, decision on remand from the Commission. In its decision, NASD dismissed charges that Nicholas T. Avello, limited principal financial and operations of Hudson Knight Securities (HKS) between 1995 and 1997, was liable for HKS's violation of net-capital rules. In light of its dismissal of the net capital charges against Avello, NASD vacated the fine and assessment of costs it imposed on Avello in 2000. NASD determined to consider its August 2004 decision as a letter of caution for Avello's violations of recordkeeping and reporting rules, which were not remanded by the Commission. In sustaining NASD's disciplinary action, the Commission found that NASD had appropriately balanced the need to sanction Avello for the violations for which he was responsible while recognizing Avello's efforts to keep HKS in compliance. (Rel. 34-51633; File No. 3- 10391r) PROCEEDINGS AGAINST JOSE ZOLLINO REMANDED The Commission has remanded, to an administrative law judge, proceedings against Jose P. Zollino, the former chairman of InverWorld, Inc. Zollino had appealed the law judge's decision barring him from association with any broker, dealer, or investment adviser. The Commission determined that the law judge erred in failing to grant Zollino, who is pro se and currently incarcerated, a requested prehearing conference and a reasonable opportunity to review the Division of Enforcement's investigative files. In remanding, the Commission directed the law judge to remedy the procedural defects identified by the Commission. (Rel. 34-51632; IA-2381; File No. 3- 11536) SEC SANCTIONS FORMER CFO OF REXHALL INDUSTRIES, INC. On April 28, the Commission issued an Order Instituting Public Administrative and Cease-and- Desist Proceedings Pursuant to Section 21C of the Securities Exchange Act of 1934 and Rule 102(e) of the Commission’s Rules of Practice, Making Findings, and Imposing Remedial Sanctions and a Cease-and-Desist Order (Order) against Dawn Diaz. Diaz, age 41, of Saugus, California, was Chief Financial Officer of Rexhall Industries, Inc. (Rexhall) from February 2001 to July 2002. She is a certified public accountant. The Order finds that in preparing Rexhall’s financial statements for the first quarter of 2002, Diaz was presented with two materially different calculations for raw materials inventory, one of which was substantially higher than the other. Without reconciling the two figures, and without bringing the discrepancy to the attention of Rexhall’s outside audit firm, Diaz used the higher figure in preparing the financial statements for the quarter. In fact, the higher figure that Diaz used was incorrect. As a result, the company incorrectly reported net income of $181,000 (earnings of $.03 per share) in its Form 10-Q for the quarter. When Rexhall later discovered that Diaz had used the incorrect figure, the company restated its financial statements for the quarter to reflect the correct figure. The restatement reported a net loss for the quarter of $253,000 (a loss of $.04 per share) instead of the previously reported net income of $181,000 (earnings of $.03 per share). Based on the above, Diaz is ordered to cease and desist from causing any violations and any future violations of Sections 13(a), 13(b)(2)(A), and 13(b)(2)(B) of the Exchange Act and Rules 12b-20 and 13a-13 thereunder, and from committing or causing any violations and any future violations of Section 13(b)(5) of the Exchange Act and Rules 13b2-1 thereunder. Diaz is also denied the privilege of appearing or practicing before the Commission as an accountant and may, after three years, request reinstatement. Diaz consented to the issuance of the Order without admitting or denying any of the findings in the order. (Rel. 34-51629; AAE Rel. 2240; File No. 3-11918) CIVIL ACTION AGAINST K.W. BROWN & COMPANY, ET AL. On April 27, the Commission filed a complaint in the U.S. District Court, Southern District of Florida, against two affiliated investment advisers, K.W. Brown & Company and 21st Century Investment Advisers, Inc. (collectively, the Advisers), their affiliated broker-dealer, K.W. Brown Investments, Inc. (Brown Investments), their principals, Kenneth W. Brown and Wendy E. Brown, and a registered representative of K.W. Brown Investments, Michael S. Cimilluca, Jr., alleging violations of the antifraud, recordkeeping, and investment adviser reporting provisions of the federal securities laws. The Commission’s complaint alleges that between 2002 and 2004, Kenneth Brown and Cimilluca improperly profited from trading in securities that the Advisers also bought and sold on behalf of their clients. According to the Commission’s complaint, in September 2002, Kenneth Brown and Brown Investments hired Cimilluca to day-trade the Brown Investments’ proprietary account (the Brown Trading Account). As compensation for his day-trading, Cimilluca received 50% of all profits from the Brown Trading account. The Complaint also alleges that from September 2002 to May 2003, Cimilluca was also responsible for executing Brown Investments’ customer trades, including trades for the Advisers’ clients who maintained their brokerage accounts at Brown Investments. For these services, Cimilluca was only paid 1% of all commissions generated from trades he executed. The Commission’s Complaint alleges that Cimilluca’s compensation structure gave him an incentive to steer more profitable trades to the Brown Trading Account, and that he repeatedly allocated better prices on securities transactions to the Brown Trading Account than to the Advisers’ clients. According to the Commission’s complaint, these favorable trades generated over $330,000 in profits for the Brown Trading Account. The Commission’s complaint also alleges that the Advisers routinely misstated their assets under management in Forms ADV filed with the Commission between May 2002 and March 2004, and failed to provide the Commission’s staff with required books and records on a timely basis. The Commission’s complaint charges the Advisers with violating Section 17(a) of the Securities Act of 1933 (Securities Act), Section 10(b) of the Securities Exchange Act of 1934 (Exchange Act) and Rule 10b-5 thereunder, and with violating Sections 204, 206(1), 206(2) and 207 of the Investment Advisers Act of 1940 (Advisers Act) and Rules 204-1(a)(2) and 204-2(a)(8), charges Kenneth Brown with violating, or aiding and abetting violations of, Section 17(a) of the Securities Act, Section 10(b) of the Exchange Act and Rule 10b-5 thereunder, and Sections 207, 204, 206(1), and 206(2) of the Advisers Act and Rules 204-1(a)(2) and 204-2(a)(8) thereunder, charges Wendy Brown with violating, or aiding and abetting violations of, Sections 204, 207, 206(1) and 206(2) of the Advisers Act, and charges Cimilluca and Brown Investments with aiding and abetting violations of Section 10(b) of the Exchange Act and Rule 10b-5 thereunder and Sections 206(1) and 206(2) of the Advisers Act. The complaint seeks, among other things, injunctive relief, disgorgement, and civil penalties. Simultaneously with the filing of the Complaint, the Advisers consented to the entry of an Order by the Court appointing a Special Monitor to review and recommend changes to the Advisers’ compliance procedures. Fla.] (LR-19209) SEC SUES SIX INDIVIDUALS, INCLUDING FIVE FORMER INDUSTRY INSIDERS, FOR INSIDER TRADING SCHEMES SETTLING DEFENDANTS TO PAY OVER $1.1 MILLION IN DISGORGEMENT, PREJUDGMENT INTEREST AND PENALTIES U.S. ATTORNEY FOR THE CENTRAL DISTRICT OF CALIFORNIA FILES FELONY CHARGES AGAINST FIVE INDIVIDUALS FOR SAME CONDUCT On April 28, the Commission filed settled enforcement proceedings against five individuals, Ernesto V. Sibal (Sibal), Doseph J. Shin (Shin), Chae Hyon Chin (Chin), Benjamin Y. Chiu (Chiu) and Pejman Sabet (Sabet) and an unsettled action against a sixth individual, Robert Y. Joo (Joo) for their participation in fraudulent insider trading schemes that yielded collective profits in excess of $970,000. In its complaint, the Commission alleged that, during 2002 and 2003, Shin and Joo misappropriated material nonpublic information from the investment banks where they worked, respectively, Chanin & Co. LLC (Chanin) and Houlihan Lokey Howard & Zukin, Inc. (Houlihan), and tipped Sibal, Chin, Chiu and Sabet in advance of one or more of four separate merger transactions. The defendants used the misappropriated information to trade in the securities of one or more of the following companies: NCS Healthcare, Inc. (NCS), The DeWolfe Companies, Inc. (DeWolfe), Prime Retail, Inc. (Prime Retail) and Airborne, Inc. (Airborne). The complaint alleges that during the course of these multifaceted and highly profitable insider trading schemes, the individuals who executed the trades shared certain of their illegal profits with, or paid kickbacks to, Shin and/or Joo. The Commission’s complaint alleges that the schemes began in or around July 2002, when Shin misappropriated information from Chanin concerning a tender offer for its client, NCS. Shin shared this information with Joo, who then tipped Chiu, a colleague of his at Houlihan. Chiu purchased shares of NCS shortly before the public announcement of the tender offer and reaped illegal profits of $11,330. Chiu paid a kickback to Joo of approximately $1,200, which Joo split with Shin. The complaint further alleges that, in or around August 2002, Joo misappropriated information from Houlihan concerning a tender offer for its client, DeWolfe. Joo shared this information with Shin, who then tipped Sibal, a colleague of his at Chanin. Sibal purchased shares of DeWolfe shortly before the public announcement of the tender offer and reaped illegal profits of $129,298. Sibal paid Shin a kickback of approximately $4,500, which Shin split with Joo. Shin also tipped Chin, who purchased shares of DeWolfe for himself and Shin through various brokerage accounts he controlled. Through this trading, Chin made illegal profits of $13,792 and $11,645 for Shin. In addition to the tipping done by Shin, Joo tipped Sabet, who was a former Houlihan colleague. Sabet traded shares of DeWolfe through an account he controlled, made illegal profits of $4,805, and paid Joo a kickback of $1,000. According to the Commission’s complaint, beginning in approximately August 2002 and through a substantial part of 2003, Joo misappropriated information concerning Prime Retail, a client of Houlihan that it was assisting with financial restructuring, including identifying potential acquirors of the company. Joo shared material nonpublic information concerning Prime Retail with, among others, Shin, who in turn provided it to Sibal. Sibal bought Prime Retail stock on the basis of this material nonpublic information, and Shin also bought Prime Retail stock in his own account and through an account that Chin maintained on his behalf. The complaint further alleges that Shin provided material nonpublic information about Prime Retail to Chin and to others, who, in turn, bought Prime Retail stock. Through their illegal trading in shares of Prime Retail, Sibal made profits of $330,302, Shin made profits of $11,318, Chin made profits of $18,436, and Shin’s other tippees made profits of $9,150. Finally, the Commission’s complaint also alleges that in February of 2003, Joo misappropriated material nonpublic information concerning Airborne, a Houlihan client, with regard to the potential sale of its ground operations unit to DHL Worldwide Express. As outlined in the complaint, Joo, along with Chiu, met with Shin and disclosed the impending deal. The trio discussed several series of call options in which they believed trading could yield substantial profits. Shin tipped Sibal, who purchased both Airborne stock and out of the money call options, and reaped illegal profits of $325,080. Sibal paid Shin a kickback of $11,400, of which Shin gave Joo $1,000. Shin also bought Airborne stock and out of the money call options, and made illegal profits of $50,194 – of which he paid Joo $12,000. Shin also tipped Chin, who purchased Airborne call options and made illegal profits of $54,425, which he split with Shin. Chiu tipped family members, who made $3,043 trading Airborne stock in advance of the merger announcement. Without admitting or denying the Commission’s allegations, Sibal, Shin, Chin, Chiu and Sabet have consented to the entry of a permanent injunction prohibiting them from further violations of Sections 10(b) and 14(e) of the Securities Exchange Act of 1934 (Exchange Act) and Rules 10b-5 and 14e-3 thereunder. These settling defendants have agreed to pay a total of $1,111,515.23 in disgorgement, prejudgment interest and penalties: · Sibal has agreed to pay disgorgement of $784,800.05, prejudgment interest of $52,687.03, and a $150,000 civil penalty. · Chiu has agreed to pay disgorgement of $14,373, prejudgment interest of $1,457.79, and a $14,373 civil penalty. · Sabet has agreed to pay disgorgement of $4,805, prejudgment interest of $590.99, and a $4,805 civil penalty. · Chin has agreed to entry of an order holding him liable for payment of $117,309.05 in disgorgement and prejudgment interest in the amount of $8,984.12, but waives payment of all but $73,623.37 based on sworn representations in his Statement of Financial Condition and other documents and information submitted to the Commission. · Shin has agreed to entry of an order holding him liable for payment of $965,089.10 in disgorgement and prejudgment interest in the amount of $66,478.12, but waives payment of all but $10,000 based on sworn representations in his Statement of Financial Condition and other documents and information submitted to the Commission. Joo has not settled with the Commission. The complaint against Joo seeks a permanent injunction against future violations of Sections 10(b) and 14(e) of the Exchange Act and Rules 10b-5 and 14e-3 thereunder, disgorgement of ill-gotten gains, prejudgment interest, and civil penalties. In addition, based upon the court’s anticipated entry of the final judgment, Sibal, Shin and Chiu each have agreed, without admitting or denying the Commission’s findings, to the issuance of a settled administrative order finding that each has violated Sections 10(b) and 14(e) of the Exchange Act and Rules 10b-5 and 14e-3 thereunder. The Commission Orders will bar Sibal and Shin from associating with any broker or dealer, and will bar Chiu from associating with any broker, dealer or investment adviser. Today, in related criminal actions, the U.S. Attorney’s Office for the Central District of California announced that Sibal, Shin, Chin, and Chiu each have agreed to plead guilty to conspiring to commit securities fraud and wire fraud – an offense carrying a maximum penalty of 5 years imprisonment and a fine of up to approximately $2 million. During the course of its investigation, the Federal Bureau of Investigation seized from Sibal, among other items, his brokerage accounts, valued at approximately $650,000, and his BMW X-5 automobile. As part of his plea, Sibal agrees to forfeit these items to the government. All four defendants also have agreed to pay full restitution to the victims of the offense. Joo, who has not entered into any plea agreement, was arrested on criminal charges this morning. He is expected to make his initial court appearance this afternoon in federal court in Los Angeles. The Commission acknowledges the assistance and cooperation of the U.S. Attorney for the Central District of California and the Federal Bureau of Investigation in the investigation of this matter. A notice has been issued giving interested persons until May 24, 2005, to request a hearing on an application filed by Edward D. Jones & Co., L.P. (Edward Jones) for an order under Section 6(c) of the Investment Company Act for an exemption from Section 22(d) of the Act, as well as certain disclosure requirements. The order would permit the sale of shares of certain registered open-end investment companies (mutual funds) at a price that reflects the elimination of the front-end sales load, in connection with a Deferred Consideration Agreement entered into by Edward Jones with the U.S. Attorney’s Office for the Eastern District of Missouri.
