Item 2.02 Results of Operations and Financial Condition.

On January 27, 2016, Flotek Industries, Inc. (the “Company”) issued a press release providing its financial results for the year ended December 31, 2015 and announcing that it will hold a conference call to discuss its operating results. The January 27, 2016 press release is furnished herewith as Exhibit 99.1 to this Current Report on Form 8-K and is incorporated herein by reference.

 

Item 5.02 Departure of Directors or Certain Officers; Election of Directors; Appointment of Certain Officers; Compensatory Arrangements of Certain Officers.

On January 26, 2016, the Compensation Committee (the “Compensation Committee”) of the Board of Directors of the Company approved base salaries for certain of the executive officers of the Company effective January 3, 2016. The table below sets forth the 2016 annual base salary for the Company’s executive officers, including the principal executive officer, the principal financial officer and the other executive officers who are named in the Summary Compensation Table in the Company’s definitive Proxy Statement filed in 2015 and who remain executive officers of the Company. The 2016 base salaries of H. Richard Walton and Joshua A. Snively, Sr. were previously reported on the Company’s Current Report on Form 8-K filed on January 7, 2016.

At a meeting held on January 26, 2016, the Compensation Committee determined that target bonus levels with respect to each of the executive officers of the Company subject to the previously announced 2015 Management Incentive Plan (the “2015 MIP”) were not met, and accordingly, no bonuses were due under the 2015 MIP. At that meeting, the Compensation Committee awarded discretionary bonuses to the Company’s executive officers, including the principal executive officer, the principal financial officer and the other executive officers who are named in the Summary Compensation Table in the Company’s definitive Proxy Statement filed in 2015 and who remain executive officers of the Company, in the amounts set forth in the table below.

Also at that meeting, the Compensation Committee adopted the 2016 Management Incentive Plan (the “2016 MIP”). The 2016 MIP provides for the payment of cash bonuses to management personnel selected by the Compensation Committee, including all of the named executive officers. The 2016 MIP provides for target bonuses that are expressed as a percentage of each participant’s 2016 annual base salary. The target bonus percentage for the President, Chief Executive Officer and Chairman is 110% of base salary. The range for other participants is 75% to 85% of base salary. The table below sets forth the 2016 target cash bonus award percentage for purposes of the 2016 MIP for the Company’s executive officers, including the principal executive officer, the principal financial officer and the other executive officers who are named in the Summary Compensation Table in the Company’s definitive Proxy Statement filed in 2015 and who remain executive officers of the Company.

Bonuses are earned under the 2016 MIP based on the Company’s consolidated 2016 Earnings Before Interest, Taxes, Depreciation and Amortization adjusted for stock compensation, financing transaction costs, and other noncash and/or nonrecurring charges not directly related to the ongoing operations of the Company (“Adjusted EBITDA”). Participants will receive a portion of the bonus determined on a sliding scale (ranging from 0-200% of the target bonus) depending on the 2016 Adjusted EBITDA achieved.

Flotek Industries, Inc. Announces 2015 Results, Provides Financial and Operational Update, Announces Year-End 2015 Conference Call Details

 

  For the twelve months ended December 31, 2015, Flotek reported a net loss from continuing operations of ($31,000) or $(0.00) per common share (fully diluted), excluding non-recurring, non-cash charges taken during the second quarter. For the three months ended December 31, 2015, Flotek reported a net loss of $1.4 million, or $(0.03) per common share (fully diluted).

 

  Flotek announced 2015 annual revenue of $334.4 million a decrease of 25.6% from 2014 levels. Fourth quarter revenue of $77.0 million was 38.1% lower than fourth quarter 2014 revenue and 12.4% lower than third quarter 2015. The average North American rig count in 2015 was 1,170, a decrease of 47.8% when compared to the average rig count in 2014. In addition, the average fourth quarter North American rig count declined 12.8% sequentially.

 

  Sales volumes of the Company’s CnF® suite of completion chemistries increased 18% in 2015 when compared to 2014 levels Fourth quarter volumes increased 5% sequentially. Year-over-year revenues were down approximately 8% while fourth quarter revenues grew approximately 1%. Revenues were affected primarily by product substitution and volume-related price incentives.

 

  Revenue in the Drilling Technologies segment declined by only 5% sequentially, compared to a decline of 13% in the average U.S. rig count during the same period.

 

  International markets continued to provide opportunities for Flotek during 2015. While international revenues declined on an annual basis, fourth quarter international revenues grew 3.4% sequentially, in part due to strength in South America markets.

As reported on Form 10-K filed with the U.S. Securities and Exchange Commission, Flotek reported revenue for the year ended December 31, 2015 of $334.4 million, a decrease of

$114.8 million, or 25.6%, compared to the year ended December 31, 2014. The decrease in revenue was primarily due to the drastic drop in oilfield market activity resulting from the 47.8% decrease in the average North American active rig count from 2014 to 2015.

Flotek reported a Loss from Operations of $19.2 million for the year ended December 31, 2015. Excluding the impairment charges taken during the second quarter 2015, Flotek reported Income from Operations of $1.2 million for the year ended December 31, 2015.

The company recorded an income tax benefit of $7.7 million, yielding an effective tax benefit of 36.2% for the year ended December 31, 2015, compared to an income tax provision of $25.3 million yielding an effective tax rate of 32.0% in 2014.

For the year ended December 31, 2015, the Company reported a net loss of $13.5 million or $0.25 per share (fully diluted), compared to net income of $53.6 million or $0.97 per share (fully diluted) for the year ended December 31, 2014. Excluding non-recurring, non-cash charges taken during the second quarter, Flotek reported a net loss from continuing operations of ($31,000), or $(0.00) per common share (fully diluted) for the twelve months ended December 31, 2015.

Adjusted Earnings Before Interest, Taxes, Depreciation and Amortization, or Adjusted EBITDA (a non-GAAP measure of financial performance), for the year ended December 31, 2015, was $19.0 million, compared to $98.3 million for the year ended December 31, 2014.

For the year ended December 31, 2015, Flotek’s non-cash share-based compensation expense was approximately $14.7 million. For the year ended December 31, 2014, non-cash share-based compensation was $10.5 million.

Consolidated gross margin decreased to 34.4% for the year ended December 31, 2015, from 40.7% from the corresponding 2014 period.

Fourth Quarter 2015 Results

For the three months ended December 31, 2015, Flotek posted revenue of $77.0 million, a decrease of $47.5 million, or 38.1%, compared to $124.5 million in the same period of 2014. Revenue decreased $10.9 million, or 12.4%, compared to third quarter 2015.

Flotek reported a loss from operations for the three months ended December 31, 2015, of $2.1 million, a decrease of $25.6 million compared to $23.6 million in the same period of 2014. Income from Operations decreased $4.8 million compared to third quarter 2015.

In the fourth quarter, 2015 Flotek recorded an income tax benefit of $1.2 million, compared to an income tax expense of $6.9 million in the fourth quarter of 2014.

On a GAAP basis, Flotek reported a net loss per share (fully diluted) for the three months ended December 31, 2015, of $.03 compared to earnings per share (fully diluted) of $.29 for the three months ended December 31, 2014.

Earnings Before Interest, Taxes, Depreciation and Amortization, or EBITDA, for the three months ended December 31, 2015, was $2.3 million, a decrease of $25.7 million compared to $28.1 million for the three months ended December 31, 2014.

For the quarter ended December 31, 2015, Flotek’s non-cash share-based compensation expense was approximately $4.2 million. For the quarter ended December 31, 2014, non-cash share-based compensation was $3.0 million.

Consolidated gross margins for the three months ended December 31, 2015, were 36.5% compared to 40.9% in the same period of 2014 and 35.5% in the third quarter 2015.

Full Year 2015 – Segment Results

Energy Chemical Technologies revenue of $213.6 million for the year ended December 31, 2015, decreased $55.2 million, or 20.5%, from year ago levels, compared to the 47.8% decline in market activity as measured by the average North American rig count. Flotek believes that it has outperformed these market indicators by continuing to aggressively promote the benefits of CnF® chemistries. CnF® sales volumes increased 18.0% year over year. through comparative analysis of wells with and without CnF® chemistries, field validation results conducted by E&P companies, and introduction of its direct-to-operators sales program known as the Flotek StoreTM. Income from Operations of $43.9 million for the year ended December 31, 2015, decreased $40.9 million, or 48.3%, from year ago levels.

Drilling Technologies revenue of $52.1 million for the year ended December 31, 2015, decreased $61.2 million, or 54.0% from the full year 2014 primarily due to decreased drilling rig activity partially offset by an increase in Teledrift international revenue. Income from Operations for the year ended December 31, 2015, decreased by $46.4 million compared to year ago levels, primarily resulting from the second quarter 2015 impairment charge and margin decreases. Income from Operations, excluding the impairment, for the year ended December 31, 2015, decreased by $26.8 million from 2014.

Revenue for the Production Technologies segment of $12.3 million for the year ended December 31, 2015, revenue decreased by $3.7 million, or 23.3% from the prior corresponding period as sales of international Petrovalve® tools and domestic lifting units decreased by $4.8 million, partially offset by a slight increase of rod pump equipment sales. Income from Operations for the year ended December 31, 2015, decreased by $7.4 million compared to year ago levels. Income from Operations, excluding the impairment taken in the second quarter of 2015, for the year ended December 31, 2015, decreased by $6.6 million from 2014.

Consumer and Industrial Chemical Technologies (“CICT”) revenue of $56.4 million for the year ended December 31, 2015, increased $5.3 million or 10.3%, from 2014. Segment gross margin increased to 25.5% for the year ended December 31, 2015, compared to 25.2% in 2014. Income from operations of $8.7 million for the year ended December 31, 2015, increased $2.2 million, or 33.3%, from year ago levels.

Fourth Quarter 2015 – Segment Results

Energy Chemical Technologies segment reported revenue of $50.3 million for the three months ended December 31, 2015. Energy Chemical Technologies revenue for the three months ended December 31, 2015 decreased $25.3 million, or 33.5%, compared to the same period in 2014. Segment revenue for the three months ended December 31, 2015 decreased $9.9 million, or 16.4%, compared to third quarter 2015.

Income from operations for the Energy Chemical Technologies segment of $10.9 million decreased $13.3 million, or 54.9%, for the three months ended December 31, 2015, compared to the same period of 2014. Income from operations for the segment decreased $3.4 million, or 23.6%, compared to third quarter 2015.

Drilling Technologies reported revenue of $10.3 million for the three months ended December 31, 2015, a decrease of $21.0 million, or 67.1%, relative to the same period in 2014. Segment revenue for the three months ended December 31, 2015, decreased $0.5 million, or 5.0%, compared to third quarter 2015.

Drilling Technologies reported a loss from operations of $2.8 million for the three months ended December 31, 2015, a decrease of $8.7 million as compared to the same period of 2014. Income from operations for the segment decreased $0.2 million, or 6.7%, compared to the third quarter 2015.

Revenue for the Production Technologies segment of $2.9 million for the three months ended December 31, 2015, decreased by $3.0 million, or 51.3%, from the same period in 2014. Segment revenue for the three months ended December 31, 2015, decreased $0.2 million, or 6.6%, compared to third quarter 2015.

Production Technologies reported a loss from operations of $1.2 million for the three months ended December 31, 2015, a decrease of $2.5 million compared to the same period in 2014. Income from operations for the segment decreased $0.3 million, or 40.0%, compared to third quarter 2015.

CICT revenue of $13.6 million for the three months ended December 31, 2015, increased $1.8 million, or 15.5%, compared to the same period in 2014. Segment revenue for the three months ended December 31, 2015, decreased $0.3 million, or 2.2%, compared to third quarter 2015.

Income from operations for the CICT segment of $1.9 million increased $0.5 million, or 30.8%, for the three months ended December 31, 2015, compared to the same period of 2014. Income from operations for the segment increased $0.2 million, or 12.8%, compared to third quarter, 2015.

Full Year 2015 - Financial Metrics

Accounts receivable, net of the allowance for doubtful accounts, at December 31, 2015, was $49.2 million, compared to $78.6 million December 31, 2014. The Company’s allowance for doubtful accounts was 2.4% of accounts receivable at December 31, 2015.

Depreciation and amortization expense not included in gross margin, for the year ended December 31, 2015, increased by $1.3 million, or 13.0% from 2014. This increase was primarily attributable to the depreciation of improvements to facilities and equipment that were added during the later portion of 2014.

Interest expense decreased $0.1 million for the year ended December 31, 2015, compared to 2014.

Demand for Flotek’s chemistry research capabilities continues to grow. Due to demand from clients for applied oilfield chemistry research, Flotek recently added a second shift of analytical scientists in its Woodlands facility.

In addition, the Company continues to expand its research partnerships with leading Universities focused on energy chemistry research including Texas A&M, the University of Kansas, the University of Wyoming, the University of Calgary, Rice University, the University of Oklahoma and the University of North Dakota.

“In addition to the premier scientific team at Flotek, our partnerships with leading universities allows us to leverage our expertise with additional theoretical and applied research assets that help accelerate existing projects as well as address new opportunities that will shape the next generation of oilfield technology,” said Chisholm. “We believe our continued focus on research is being recognized by the market creating new opportunities for Flotek in chemistry as well as across other product lines. During the quarter, the Company completed 17 validations for operators across diverse basins and plays including the Permian and Anadarko basins; Eagle Ford, Utica and Bakken shales; and the STACK and Mississippi Lime plays. While validations may be slightly extended as a result of current market fundamentals, Flotek continues to see a plethora of opportunities as new clients search for ways to maximize economic benefits in a challenging commodity price environment.

In a new application opportunity for Flotek chemistry, Flotek completed its first offshore “FracPack” treatment using CnF® chemistries. And, the Company continues to find success in CnF® assisted well remediations, a trend we believe could continue in an environment with more moderate commodity prices.

While the Company’s drilling technologies business is challenged and will remain so until overall oilfield activity improves, the segment did perform better than overall activity in the fourth quarter. We believe that trend could continue as smaller, capital challenged competitors exit the marketplace, a common phenomenon in the trough of the cycle. While we don’t expect any

improvement in pricing or margins in the near-term, we have seen pockets of revenue growth such as North Louisiana where revenues increased by over 50% sequentially in the fourth quarter. In addition, the Company is likely to consider a number of strategic options to improve the value of this business for all our stakeholders.

The Company’s production technologies business continues to build relationships with key vendors and customers and should benefit from those efforts in 2016. While drilling and completion activity continues to be challenged, opportunities to assist companies in sustaining and improving existing production should remain. With an emerging supply chain agreement for key lift technology combined with the Company’s purchase of International Artificial Lift now a year ago, the Company believes that this segment is positioned to benefit from continued interest in new technologies to assist in extending the life of existing production.

STUDY OF CnF® EFFECTIVENESS IN THE DENVER JULESBURG BASIN OF COLORADO

HOUSTON, January 27, 2016 — Flotek Industries, Inc. (NYSE:FTK - News) (“Flotek” or the “Company”) today announced the release of the study regarding the effectiveness of the Company’s suite of Complex nano-Fluid® completion chemistries (“CnF®”) in the Denver Julesburg Basin (“D-J Basin”) by MHA Petroleum Consultants, LLC (“MHA”). As noted in the Company’s press release of January 19, 2016, MHA was retained by the Special Technical Committee (the “Technical Committee”) established to review the efficacy of CnF® and the Company’s data analysis software.

The report, entitled “Effectiveness of CnF on Improving Horizontal Well Performance, Greater Wattenberg Area – DJ Basin, Colorado” can be found by clicking on the icon in the upper right corner of the Flotek website at www.flotekind.com.

Evaluation Scope and Methodology

Upon being retained by the Technical Committee, MHA defined the scope of its evaluation of CnF® performance in three core operating basins: the D-J Basin of Colorado, the Permian Basin and the South Texas Basin (inclusive of the Eagle Ford shale), both in Texas. As noted in the press release of January 19, 2016, MHA’s analysis began in the D-J Basin. MHA is continuing to study the efficacy of CnF® in the two Texas basins and the Company expects to release the results upon completion of their work.

A complete description of MHA’s methodology can be found in the report available on Flotek’s website. Highlights of the D-J Basin study protocol include:

 

    The evaluation of 1,133 wells completed in the Niobrara formation in three focal areas in Weld County, Colorado. The three focal areas were selected because they had the highest density of horizontal Niobrara wells and provided a sampling of wells in both the northern portion (oil prone) and southern portion (gas prone) of the study area. The study focused on Niobrara completions as it is the dominant completion target in the D-J Basin.

 

   

The evaluated wells were identified and mapped to the study area using the “Full Data Download” database from FracFocus. FracFocus is the national hydraulic fracturing chemical registry managed by the Ground Water Protection Council and Interstate Oil and Gas Compact Commission. The site was created to provide the public with access to reported chemicals used for hydraulic fracturing and is used by many states as a means of official state chemical disclosure. FracFocus data is available in two


 

formats: Well data available in Format 2.0 provides chemical descriptions in direct Data Download format and was used by MHA to identify the presence of CnF® in the hydraulic fracture fluid system. Well data provided to FracFocus prior to Format 2.0 were evaluated by downloading individual well data PDF files and reviewed to determine the presence of CnF®.

 

    MHA applied an additional qualification to its analysis, only considering wells that had a minimum of 12-months of total production. This qualification was intended to ensure that each well evaluated had sufficient production history to accurately quantify the productivity of the well.

 

    As FracFocus does not contain production data, MHA obtained production data by matching the unique API well identification numbers provided by FracFocus to the commercial well information database provided by IHS Enerdeq Browser. The data analysis was then conducted using application tools such as Excel and Aries, a software tool provided by Landmark Solutions, a subsidiary of Halliburton.

 

    MHA assessed the productivity performance of the wells (both CnF® and non-CnF wells) using the first 12 months of cumulative oil production and also using an Estimated Ultimate Oil Recovery (“EUR”) over the life of the well. Both of these parameters were calculated in terms of oil volume (barrels) and in terms of the ratio of oil volume to the gross perforated interval length in the horizontal well (barrels per foot). A higher calculated value for any of the four possible parameters indicates greater well productivity. A description of MHA’s methodology for calculating EUR can be found in the report available on Flotek’s website.

The report found on Flotek’s website provides additional methodological details as well as limitations, qualifications and assumptions related to the analysis provided in the report.

The comprehensive results of the MHA’s analysis can be found in the report available on Flotek’s website. When analyzing performance using 12-month cumulative oil production, the report states:

As stated previously, it is the opinion of MHA that the most meaningful comparison parameter in the above three tables is the normalized 12-month cumulative oil volume per foot of gross perforated interval. Using that parameter, the CnF wells in Area 1 showed the most substantial gain in productivity, as compared to the non-CnF wells, with an improvement of 46.9%. Area 2 showed the second best performance with the CnF wells showing a 18.3% gain over the non-CnF wells. Lastly, Area 3 has the smallest improvement, with the CnF wells showing a 9.8% gain over non-CnF wells in this area.

MHA also studied the relative performance of wells using CnF® in the fracture stimulation process and compared those wells to wells not using CnF® using Estimated Ultimate Oil Recovery and states the following:

Area 1, the most oil prone of the three focus areas, showed the highest gain in “EUR per foot of gross perforated interval” of 58.4% with the use of the CnF additive. Area 2 had the next highest gain with 27.6%, while Area 3, the most gas prone of the three areas, showed the smallest gain in productivity, 1.4%, associated with the use of CnF.

MHA provided the following conclusions in the report:

The results presented demonstrate that for Focus Areas 1 and 2, the wells which used the CnF additive showed a significant increase in both 12-month and ultimate oil production productivity parameters. The results for Focus Area 3, which is the most gas prone of the three areas, are not conclusive. Two of the parameters show an increase in the productivity performance for the CnF wells in Area 3, while the other two parameters project the opposite result.

The Company urges interested parties to carefully read the entire MHA report, including the limitations, qualifications and assumptions of the research as outlined therein.

Next Steps

As noted in the report, “[T]he results presented in this report are considered initial results specific to the areas studied within the Niobrara formation in Weld County, Colorado. MHA is now conducting similar investigations into the effectiveness of the CnF® additive in the Eagleford play area and the Permian Basin of Texas.”

As those studies are completed, it is the Company’s intention to release them in a manner similar to the release of the D-J Basin data presented here. In addition, once all of the analysis is complete, Flotek intends to schedule a conference where it will provide a comprehensive review of the methodology and findings to interested parties.
