Item 2.02.Results of Operations and Financial Condition

 

The following information is furnished pursuant to Item 2.02, “Results of Operations and Financial Condition,” and shall not be deemed “filed” for purposes of Section 18 of the Securities Exchange Act of 1934, as amended, or otherwise subject to the liabilities of that section. Such information, including Exhibit 99.1, shall not be incorporated by reference into any filing of Mercury General Corporation (the “Company”), whether made before or after the date hereof, regardless of any general incorporation language in such filing.

 

On October 29, 2018, the Company issued a press release announcing its financial results for the third quarter ended September 30, 2018. A copy of the press release is attached hereto as Exhibit 99.1.

 

Item 5.02.Departure of Directors or Certain Officers; Election of Directors; Appointment of Certain Officers; Compensatory Arrangements of Certain Officers

 

On October 26, 2018, the Board of Directors of the Company (the “Board”) appointed Ramona Capello and George Braunegg as directors of the Company. Additionally, Ms. Capello was appointed to the Audit Committee and the Compensation Committee of the Board of Directors and Mr. Braunegg was appointed to the Compensation Committee and the Investment Committee of the Board of Directors.

 

As members of the Board, Ms. Capello and Mr. Braunegg are eligible to participate in the Company’s director compensation program, pursuant to which each member of the Board receives a quarterly retainer equal to $6,000 and a per meeting fee equal to $6,000 for each meeting attended in person or telephonically lasting more than one hour and $500 for each meeting attended in person or telephonically lasting less than one hour, as well as reimbursement for their out-of-pocket expenses incurred in attending such meetings. In addition, as a member of the Audit Committee, Ms. Capello is eligible to receive $3,000 for each Audit Committee meeting attended in person or telephonically. As members of the Compensation Committee, Ms. Capello and Mr. Braunegg are eligible to receive $1,500 for each Compensation Committee meeting attended in person or telephonically. As a member of the Investment Committee, Mr. Braunegg is eligible to receive $2,000 for each Investment Committee meeting attended in person or telephonically.

 

There are no other understandings or arrangements between Ms. Capello or Mr. Braunegg or any other person and the Company or any of its subsidiaries pursuant to which Ms. Capello or Mr. Braunegg was appointed to serve as a director of the Company. There are no transactions between any of Ms. Capello and Mr. Braunegg or any of their respective immediate family members and the Company or any of its subsidiaries that would be required to be reported under Item 4.04(a) of Regulation S-K.

These measures are not based on U.S. generally accepted accounting principles ("GAAP"), are defined in "Information Regarding GAAP and Non-GAAP Measures" and are reconciled to the most directly comparable GAAP measures in "Supplemental Schedules."

The Company, which predominantly offers six-month personal automobile insurance policies, reintroduced twelve-month personal automobile policies for new business in its largest insurance subsidiary, Mercury Insurance Company ("MIC"), in March 2018. Twelve-month policies are generally sold for twice the price of six-month policies. The Company estimates that the total net premiums written for the three and nine months ended September 30, 2018 increased by approximately $20 million and $43 million, respectively, due to the reintroduction of twelve-month policies in MIC, compared to what the total would have been without the reintroduction. There was no material impact to net premiums earned resulting from the reintroduction of twelve-month policies.

Catastrophe losses before reinsurance benefits totaled approximately $26 million and $34 million for the three and nine months ended September 30, 2018, respectively. The majority of the 2018 catastrophe losses were caused by the Carr Wildfire in Northern California, which resulted in $21 million of gross losses ($10 million of net losses after reinsurance benefits). Weather-related catastrophes across several states made up the remainder of the 2018 catastrophe losses. The 2017 catastrophe losses were primarily due to severe rainstorms in California, the impact of Hurricane Harvey in Texas and Hurricane Irma in Florida and Georgia, and storms and tornadoes in Oklahoma and Texas. There were no reinsurance benefits used for catastrophe losses incurred during the first nine months of 2017.

The Company experienced unfavorable development of approximately $6 million and $4 million on prior accident years' loss and loss adjustment expense reserves for the three months ended September 30, 2018 and 2017, respectively, and unfavorable development of approximately $70 million and $18 million on prior accident years' loss and loss adjustment expense reserves for the nine months ended September 30, 2018 and 2017, respectively. The year-to-date unfavorable development in 2018 was primarily attributable to higher than estimated California automobile losses resulting from severity in excess of expectations for bodily injury claims as well as higher than estimated defense and cost containment expenses in the California automobile line of insurance business, while the year-to-date unfavorable development in 2017 was primarily attributable to higher than estimated California automobile and property losses.

The higher net investment income before and after income taxes for the three and nine months ended September 30, 2018 compared to the corresponding periods in 2017 resulted largely from higher average invested assets combined with rising market interest rates. Average annual yield on investments after income taxes for the three and nine months ended September 30, 2018 increased compared to the corresponding periods in 2017, primarily due to yield increases in short-term and floating-rate securities resulting from rising market interest rates. Net investment income and average annual yield on investments after income taxes for the three and nine months ended September 30, 2018 also benefited modestly from the lower tax rate effective January 1, 2018 applied to taxable investment income.

The Board of Directors declared a quarterly dividend of $0.6275 per share. The dividend will be paid on December 27, 2018 to shareholders of record on December 13, 2018.

Information Regarding GAAP and Non-GAAP Measures

The Company has presented information within this document containing operating measures which in management's opinion provide investors with useful, industry specific information to help them evaluate, and perform meaningful comparisons of, the Company's performance, but that may not be presented in accordance with GAAP. These measures are not intended to replace, and should be read in conjunction with, the GAAP financial results.

Net income is the GAAP measure that is most directly comparable to operating income. Operating income is net income excluding realized investment gains and losses, net of tax. Operating income is used by management along with the other components of net income to assess the Company's performance. Management uses operating income as an important measure to evaluate the results of the Company's insurance business. Management believes that operating income provides investors with a valuable measure of the Company's ongoing performance as it reveals trends in the Company's insurance business that may be obscured by the effect of net realized investment gains and losses. Realized investment gains and losses may vary significantly between periods and are generally driven by external economic developments such as capital market conditions. Accordingly, operating income highlights the results from ongoing operations and the underlying profitability of the Company's core insurance business. Operating income, which is provided as supplemental information and should not be considered as a substitute for net income, does not reflect the overall profitability of the Company's business. It should be read in conjunction with the GAAP financial results. See "Supplemental Schedules" above for a reconciliation of net income to operating income.

Net premiums earned, the most directly comparable GAAP measure to net premiums written, represents the portion of premiums written that is recognized as revenue in the financial statements for the periods presented and earned on a pro-rata basis over the term of the policies. Net premiums written is a statutory financial measure which represents the premiums charged on policies issued during a fiscal period less any applicable reinsurance. Net premiums written is designed to determine production levels and is meant as supplemental information and not intended to replace net premiums earned. Such information should be read in conjunction with the GAAP financial results. See "Supplemental Schedules" above for a reconciliation of net premiums earned to net premiums written.

Incurred losses and loss adjustment expenses is the most directly comparable GAAP measure to paid losses and loss adjustment expenses. Paid losses and loss adjustment expenses excludes the effects of changes in the loss reserve accounts. Paid losses and loss adjustment expenses is provided as supplemental information and is not intended to replace incurred losses and loss adjustment expenses. It should be read in conjunction with the GAAP financial results. See "Supplemental Schedules" above for a reconciliation of incurred losses and loss adjustment expenses to paid losses and loss adjustment expenses.

Combined ratio is the most directly comparable measure to combined ratio-accident period basis. Combined ratio-accident period basis is computed as the difference between two GAAP operating ratios: the combined ratio and prior accident periods' loss development ratio. Management believes that combined ratio-accident period basis is useful to investors and it is used to reveal the trends in the Company's results of operations that may be obscured by development on prior accident periods' loss reserves. Combined ratio-accident period basis is meant as supplemental information and is not intended to replace the GAAP combined ratio. It should be read in conjunction with the GAAP financial results.
